What does this flange do?

Lets you clock (rotate) the position of the lower waterneck for better clearance around turbos and turbo manifolds.

Does it retain the factory waterneck and thermostat?

Yes — it reuses the OEM lower waterneck and retains the OEM thermostat. It also allows eliminating the thermostat for an electric pass-through cooling system if desired.
